Without a linen closet in our apartment, we've thought a lot about where to store extra linens. We keep them in a large bottom drawer of the armoire in the bedroom. Four other ways you might store extra sheets and blankets:

I've never understood the idea of storing linens (or anything fabric) underneath the bed in a lidless basket. Of course, perhaps there are people who keep the space under their beds a good deal more dust-free than I do, but still.
My solution is generally to have fewer linens.
I need some ideas...not sure if I can swing any of these though. I hate storing stuff under my bed (it's the one feng shui thing I've bought into...and the dust!), and I have limited closet space. I just need to keep some extra pillows/blanket/sheets for houseguests and when I change the sheets but don't have time for laundry. I am thinking I'll need to find just the right storage bench or ottoman...
I store mine in a steamer trunk that we keep in the kitchen for extra seating. Weird, but we have a weird, small apartment with teeny, tiny closets so I had to get creative.

I have my parents old bed from like 25 years ago. Super simple- nothing fancy, but it has 4 drawers underneath. SO much storage! It's great!!
Mine live in my guest room dresser.
We stack a couple extra quilts on a stool by the bed, one of which my grandma made me when I was little. They look so gorgeous there, I never really thought of it as a storage solution.
I am generally against underbed storage. I forget what's there b/c I never see it and, as STLcolleen points out, it's bad feng shui.
I have under-bed bins, and having extra linens is nice when I have unexpected sleepovers, but I think I need to pare down my store of blankets and sheets. All the same, I would love to invest in a nice, deep blanket chest.
Twice a year, I'd haul out sheets for family get-togethers, and I thought they (the sheets, not the guests) smelled musty. At one point, I washed all the linens and hung them, individually, in a guestroom closet. Since that time, they've stayed fresh. Fortunately, I had a closet to spare. I'm guessing that if I'd had to cram them into a tight spot, the sheets would be back to musty.
We don't have a linen closet either, so we store sheets and towels in one of those 6-cubby canvas sweater organizers that hang from our clothes closet bar. We also put our iron and laundry supplies in a cubby. Of course, this goes in HIS closet...I don't have an inch to spare in mine ;)
I only keep two sets of sheets for each bed and store the other set between the mattress and box spring. No more hunting through the linen closet!

I keep my linens nicely folded all the way up, with extra throw pillows on the bottom. I think it looks great - keeps the color in my room of the linens I'm not using (I like to change them up every few months).
I have a 1 bedroom apartment with no linen closet and hardly any storage in my closet. The best solution I have found is using the IKEA nylon under-the-bed storage bag/bin for all my extra linen storage. These have been a serious life saver for me and I have yet to have any issues with smell, or dust (they zip up tight to protect the goods). I highly recommend for anyone who doesn't have the luxury of a linen closet :)
I store extra sheets in one of the nightstands, which have closed storage doors. As long as you change your sheets regularly and rotate them, they don't get musty. Extra blankets, quilts, and comforters are stored on the top shelf of a closet, with off-season items stored in heavy plastic bags (usually what they came in the first place).
Old thread. But ongoing problem. In our totally closet-less small place, we keep sheets under the bed in a nice basket - we have the bare minimum, so they get rotated constantly. I've made my peace with the feng shui implications! Blankets are the one I'm struggling with, they are on an open shelf above our washer and don't get used regularly. What to do? I hate those nylon zip bags, hence hunting for ideas...vintage suitcase? Large pretty laundry bags? Those are my latest ideas.
